Contango refers to the negative roll yield, which is created by an upward-sloping term structure. This occurs when the price of a futures contract is below the expected future spot price at the time the contract expires. The steeper the futures curve, the larger the roll losses. So in a contango scenario, an investor must “buy high, sell low.”
Backwardation is the opposite of contango and refers to the positive roll yield created by a downward sloping term structure. Occurs when the price of a futures contract is above the expected future spot price at the time the contract expires. In a backwardation scenario, the investor must “buy low, sell high.”
Roll yield is the positive or negative contribution caused by rolling the index between futures contracts at expiration dates.
